I think a similar problem happens in Half-Life 2 when you try to stack certain objects. I think it's due to parts of the two objects overlapping, and the easiest way to fix this is have one of the objects fly off into space. I have no idea how they fixed it though.

When physics geometry in 3ds overlaps before simulating it is called interpenetrates. If that happens then all physics between the two objects are completely ignored and pass through each other. That is why I made Millie's overalls quite big and away from her body so they don't interpenetrates.

That is why I made Millie's overalls quite big and away from her body so they don't interpenetrates.
Usually a typical approach is:
  1. The clothes are applied as textures and not modeled, at least not the inside surfaces...
  2. Or, super-special movie software (IE: Pixar can't use off-the-shelf stuff for their movie physics...).

The texture way is not very good as it is unrealistic. I have my ways.

Couldn't you fix the overalls to Millie at a set distance? Like putting a buffer in between the overalls and her?

I did. They work. They only crumble when she is animated.

Great news everyone. I managed to create my first flawless animation and it works without the cloths crumbling off. It is only about 6 seconds long but that is about 180 frames. I'll post it up whenever I get the chance.
